These can significantly impact a company’s financial health and investor perceptions. A gain contingency is an uncertain situation that will be resolved in the future, possibly resulting in a gain. The accounting standards do not allow the recognition of a gain contingency prior to settlement of the underlying event. Doing so might result in the excessively early recognition of revenue (which violates the conservatism principle). Instead, one must wait for the underlying uncertainty to be settled before a gain can be recognized.
Which of these is most important for your financial advisor to have?
If it is anticipated that the effect is a gain for the company, the only disclosure allowed under GAAP is a note to the statements. Given that liabilities involve future cash flows, they are subject to uncertainties about whether they will be paid and the amount that will be paid. If some amount within the range of loss appears at the time to be a better estimate than any other amount within the range, that amount shall be accrued. When no amount within the range is a better estimate than any other amount, however, the minimum amount in the range should be accrued. Adequate disclosure shall be made of a contingency that might result in a gain, but care shall be exercised to avoid misleading implications as to the likelihood of realization.
What is the approximate value of your cash savings and other investments?
That is a subtle difference in wording, but it is one that could have a significant impact on financial reporting for organizations where expected losses exist within a very wide range. When both of these criteria are met, the expected impact of the loss contingency is recorded. They believe that a loss is probable and that $800,000 is a reasonable estimation of the amount that will eventually have to be paid as a result of the damage done to the environment. Although this amount is only an estimate and the case has not been finalized, this contingency must be recognized.
Two Financial Accounting Standards Board (FASB) Requirements for Recognition of a Contingent Liability
In response to a request for clarification, the GAAP considered the treatment of probable loss contingencies when the amount can be estimated only within a range instead of a specific number. Companies must evaluate all available evidence to determine the likelihood of the contingent event. For example, if a company is awaiting a favorable court ruling, legal counsel’s opinion on the case’s likely outcome becomes a critical piece of evidence. Similarly, historical success rates in similar cases can provide valuable insights into the probability of realizing the gain. The ability to estimate the amount of the loss means being able to reasonably estimate the most likely amount for settlement if the event were to occur. If the most likely amount is unknown, but there is a reasonably estimated range, then it is acceptable to use the range and apply the minimum limit of the range.
3 Define and Apply Accounting Treatment for Contingent Liabilities
An entity must recognize a contingent liability when both (1) it is probable that a loss has been incurred and (2) the amount of the loss is reasonably estimable. In evaluating these two conditions, the entity must consider all relevant information that is available as of the date the financial statements are issued (or are available to be issued). The flowchart below provides an overview of the recognition criteria, taking into account information about subsequent events. As you’ve learned, not only are warranty expense and warranty liability journalized, but they are also recognized on the income statement and balance sheet.

Contingent assets are possible assets whose existence will be confirmed by the occurrence or non-occurrence of uncertain future events that are not wholly within the control of the entity. A common example of a contingent asset could be a lawsuit where the entity could be entitled to receive the proceeds of a settlement. The measurement requirement refers to the company’s ability to reasonably estimate the amount of loss. Even though a reasonable estimate is the company’s best guess, it should not be a frivolous number. For a financial figure to be reasonably estimated, it could be based on past experience or industry standards (see Figure 12.9).
- This estimate includes considering risks and uncertainties related to the timing and amount of payment as well as the time value of money.
- It relates to an action taken in Year One but the actual amount is not finalized until Year Two.
- The expense of servicing the goods is incurred in order to encourage their purchase.
- Finally, how a loss contingency is measured varies between the two options as well.
FASB Accounting Standards Codification (ASC) 450, Contingencies, details the proper accounting treatment for loss contingencies and gain contingencies. A contingency that might result in a gain usually should not be reflected in the financial statements because to do so might be to recognize revenue gain contingency accounting before its realization. An example of a contingent gain is the prospect for a favorable settlement in a lawsuit, or a tax dispute with a government entity. Thus, if a business expects to receive a $5 million settlement from an ongoing lawsuit, this would be considered a contingent gain.
